Background

By the mid-twentieth century, economics and the emerging field of artificial intelligence shared an assumption: that a rational agent, whether a person or a machine, would search through its options and pick the best one. In economics this was called utility maximisation. In early AI it showed up as exhaustive search, the idea that a program should explore every possible path before settling on an answer.

The problem was that neither people nor computers actually work that way. The number of possible moves in chess, the number of ways to schedule a factory, the number of variables in almost any real business decision: these grow so fast that no mind and no machine could examine them all. Researchers in both fields were aware of the gap between the tidy theory and the messy reality, but the theory was mathematically convenient, so it persisted.

Herbert A. Simon had been chipping away at this for decades. Working at Carnegie Mellon University, he had published “A Behavioral Model of Rational Choice” in the Quarterly Journal of Economics in 1955, drawing on empirical observations of how people actually make decisions in organisations. His argument was that people do not optimise. They search until they find something good enough, then stop. He called this satisficing, a blend of “satisfy” and “suffice”. The constraints were not laziness or irrationality but real limits on time, information and cognitive capacity.

What happened

In October 1978, the Royal Swedish Academy of Sciences awarded Simon the Nobel Memorial Prize in Economic Sciences. The formal citation recognised his research into decision-making processes within economic organisations. It was an economics prize, but Simon’s career had always crossed boundaries: he had been involved in the early years of AI research at Carnegie Mellon, helped develop some of the first programs to solve problems using heuristic search (search guided by rules of thumb rather than exhaustive exploration), and consistently argued that the same account of bounded rationality applied to machines as much as to people.

His Nobel lecture, delivered in December that year, was titled “Rational Decision-Making in Business Organizations”. In it he drew the connection explicitly: an agent operating under real-world constraints could not afford to search exhaustively, and did not need to. Finding a satisfactory answer within available time and information was not a failure to be optimal. It was the only rational thing to do.

The two concepts Simon had developed over the previous decades sat at the centre of the prize. One was cognitive limitation: the idea that a mind, human or artificial, has a finite capacity to hold and process information. The other was the structure of the environment, meaning that a well-designed agent could lean on regularities in the world around it rather than computing everything from scratch. Between them, these ideas gave researchers a principled reason to build systems that cut their search short, use rules of thumb, and accept good-enough answers. That had practical consequences for how AI systems were designed, even if those consequences took years to be fully absorbed.

Why it mattered

Bounded rationality gave artificial intelligence researchers a psychologically and empirically grounded account of how agents make decisions under real-world constraints, directly shaping the design of heuristic search, satisficing algorithms, and later work on agent architectures. Simon's framework challenged the assumption that rational agents must optimise, providing theoretical cover for AI systems that operate within time and resource limits rather than searching exhaustively. The concepts fed into expert-systems design, cognitive architectures such as SOAR, and the broader field of knowledge-management.
